Maybe someone else will have a better idea. However, what you might try doing is playing around with some of the filters in Photoshop I'm pretty sure that you should have Posterize in Elements, which will get you a simplified image with fewer colors.

Illustrator is a vector program, Photoshop is not. The best way to create vectors from a Photoshop image is to take it into Illustrator and run Live Trace on it (but always with Trace Options open so you can test the settings). And technically you are creating vectors that are then rasterized when you flatten the image. If Elements doesn't have the pen tool, then there is really no way to create vectors in it.
